I think that Jane Sherriff's connection to Isaac Dearnaley is via his wife Hannah Horsman of Cudworth, Yorkshire. In 1841 Isaac and Hannah lived next door to John and Anna Sherriff and their children, including John and Medwin Sherriff. This son John Sherriff later married Jane Dearnaley of Hadfield (ie the Jane Sherriff who was with Isaac Dearnaley in 1861 was the grand-daughter of John and Anna) and John's brother Medwin later married Maria Horsman of Hemsworth, Yorkshire.
I haven't yet established the connection between the Horsmans but I am assuming there is one as Cudsworth and Hemsworth are about 3 miles apart.

So the term 'niece' does appear to be being used loosely, but not in connection with the Hadfield Dearnaleys.
